"but the GM decides (or at least knows) how everyone and everything else reacts." but why. Couldn't the knight in the group need, for narrativistic reasons, need to kill a dragon, so the player proclaims that a dragon is menacing the city that the group is about to visit? Apparently this is possible, but why is it not common?

As always, 7-sided to the rescue. I always imagine epic-fantasy characters (e.g. D&D above 5th level) as traveling medieval knights with superpowers. The other solution is to run modest campaign: an ordinary man can be a hero without being able to fly and shoot lightning. Sacrifice, courage, winning over one's own daemons don't need a handsome millionaire that can lift a truck to manifest.

I am thinking actually even more extremely - the players create the NPC that they need to talk to, they create the quest hook, that they need.

I have been given this advice over and over again, but fail to see haw is it helpful in any way. An intelligent character with low wisdom still needs to have legendary crisp mind, something that ordinary, earthly people do not have. Besides, what is "Wisdom" - the question is not tagged with a particular system!
